I think this might be a regional euphemism thing. Like when Southern people say "Bless Their Heart" instead of "Fuck that guy". "I know you're are better than this" is a polite and inviting way of saying "No way you're that ignorant".
I like thinking of it as, "if you're really not better than this, pretend you are because that's embarrassing for you and all your friends"
I've always thought of it like "you are a human and there is potential in all of us to be better, especially you with this"
"I know you COULD be better than this if you actually wanted to be."
